You can set up Windows 7 using a USB drive… yes, that's possible. The system lacks native support for USB 3.0 drivers because it's outdated, but any version 2.0 or newer should function properly.

It doesn't work with USB ports after installing from ISO, even though I'm trying. This is happening in my dad's office!

Likely relies on an unusual USB adapter that Windows lacks native support for, or it's relatively recent and untested...

I have verified that both XP and Win 7 support USB connections for devices like mice and keyboards. If you encounter issues, they likely stem from your particular configuration. Possible causes include a USB 3 port or controller problem, driver requirements, or hardware malfunctions post-installation. Could you specify the type of computer you're using (desktop or laptop, details about the motherboard, etc.)? Also, let me know if you have any USB 2.0 ports and PS/2 ports available, along with any peripherals you might connect via adapters.

Usually this happens because the USB ports are 3.0 or newer. The Windows 7 installer can only handle USB 2.0 or earlier. A better solution would be to switch to a current operating system that supports modern hardware.

With the latest hardware available, older operating systems become obsolete. You might still find some PS/2 devices, but they’ll probably struggle with newer technologies.

It's a good idea to try VirtualBox, especially if you're new to virtualization.
