The "Select start-up disk" option asks for a bootable media, such as an ISO with your operating system, while the "Hard disk" option is for choosing or creating a virtual hard drive where your data and OS reside. If you view your VM as a physical machine, then picking the "hard disk" choice means connecting a traditional HDD or SSD, and selecting the "start-up disk" option is similar to inserting an OS DVD or boot drive.
